Perpetual futures dominate crypto trading volume. How funding rates work, why leverage wrecks accounts, and what to know before trading.

Perpetual futures are the single most heavily traded product in crypto, by a wide margin, and most people who’ve never touched them genuinely don’t understand what makes them different from just buying Bitcoin. I didn’t either, until a friend explained the funding rate mechanism to me over three separate conversations because I kept missing the point.

Here’s what a perpetual future actually is, how it can run forever without an expiry date, and why leverage on these products wrecks more accounts than almost anything else in crypto trading.

**What Makes a Perpetual “Perpetual”**

A traditional futures contract, in crypto or any other market, has an expiry date — you agree today on a price for an asset to be delivered or settled at a specific future point, and the contract closes out on that date. A perpetual future strips out the expiry date entirely, letting a position theoretically stay open indefinitely, as long as you maintain sufficient margin to keep it running.

That’s the “perpetual” part — no forced expiry, no need to roll your position into a new contract every month or quarter the way traditional futures traders have to. It sounds like a small structural tweak, but it’s the innovation that made perpetuals crypto’s dominant trading product, because it lets traders maintain a leveraged position for as long as they want without the operational hassle of contract rollovers.

**The Funding Rate: How Perpetuals Actually Stay Tethered to Spot Price**

Here’s the genuinely clever mechanism, and the part that took me longest to properly understand. Without an expiry date forcing convergence to the underlying spot price, what stops a perpetual contract’s price from drifting arbitrarily far from the actual spot price of Bitcoin or whatever asset it tracks?

The answer is the funding rate — a periodic payment, typically every eight hours, exchanged directly between traders holding long positions and traders holding short positions. If the perpetual contract is trading above the spot price, longs pay shorts, which creates an incentive to short and disincentive to go long, pulling the contract price back down toward spot. If the perpetual is trading below spot, shorts pay longs, doing the reverse. This constant tug-of-war payment mechanism is what keeps a perpetual future’s price tethered reasonably close to the actual spot price without ever needing an expiry date to force convergence.

**Why the Funding Rate Matters for Your Actual Costs**

If you’re holding a perpetual position, you’re either paying or receiving funding every eight hours depending on which side of the market you’re on and which direction the rate is currently running. During strongly bullish periods, funding rates often run positive and elevated, meaning long position holders pay a real, recurring cost just to maintain their position, separate entirely from any price movement in the underlying asset.

I’ve seen traders hold a technically profitable position on paper, only to have accumulated funding payments eat a meaningful chunk of that profit by the time they closed out, purely because they didn’t factor ongoing funding costs into their actual net return calculation. Check the current funding rate before opening any meaningful perpetual position, and understand it’s a genuine recurring cost, not a rounding error you can safely ignore.

**Leverage: Where Perpetuals Actually Wreck Accounts**

Perpetual futures are almost always traded with leverage — putting down a fraction of a position’s actual value as margin, then controlling a much larger notional position with that smaller amount of actual capital. Exchanges commonly offer leverage up to 100x or more on major pairs, meaning a mere 1% adverse price move against a fully leveraged position can wipe out your entire margin and trigger liquidation.

This is genuinely where most crypto trading losses concentrate. A trader using 20x leverage only needs a 5% adverse move to face liquidation — a completely normal, unremarkable price swing for Bitcoin on an average day, let alone during periods of real volatility. I’ve watched people treat high leverage as “more potential profit” without properly internalising that it’s simultaneously, mathematically, “dramatically less room for the market to move against you before you’re wiped out entirely.”

**Liquidation: What Actually Happens When You Get Wiped Out**

When your position’s margin falls below the exchange’s maintenance requirement, it gets automatically closed by the exchange’s liquidation engine, typically at a worse price than the market was actually trading at moments before, due to slippage and liquidation fees baked into the process. You don’t just lose your position — you lose your posted margin entirely, and on some exchanges, in cascading liquidation events, the closing price can be meaningfully worse than what a calm, orderly market exit would have achieved.

Cascading liquidations are a real, documented market phenomenon — one large position getting liquidated pushes price further in the adverse direction, triggering the next leveraged position’s liquidation threshold, which pushes price further still, creating rapid, self-reinforcing price movements during high-leverage market stress that can be dramatically sharper than the news event that originally triggered them.

**Perpetuals Versus Just Holding the Underlying Asset**

If your goal is simply gaining exposure to Bitcoin’s price appreciation over time, a perpetual future is a genuinely worse tool than just buying and holding Bitcoin directly. You take on funding rate costs, liquidation risk, and the operational complexity of actively managing a leveraged position, none of which exist if you simply hold the asset itself in a wallet or on an exchange without leverage.

Perpetuals earn their keep for specific use cases: short-term directional trading where you want leveraged exposure to a near-term price move, hedging an existing spot position without actually selling it, or market-neutral strategies that profit from funding rate differentials rather than directional price movement. If none of those describes what you’re actually trying to do, the added complexity and risk of perpetuals isn’t buying you anything a simple spot purchase doesn’t already achieve more safely.

**Open Interest and Why It Matters for Reading the Market**

Open interest — the total value of all currently open perpetual positions across an exchange or the whole market — is a widely watched metric among more serious traders, since it reveals how much leveraged capital is actively positioned in the market at any given time. Rapidly rising open interest alongside rising price can indicate a market getting increasingly leveraged and, ironically, increasingly fragile to a sharp reversal, since a large pool of leveraged longs sitting close to their liquidation thresholds becomes fuel for exactly the kind of cascading liquidation event described above.

Watching open interest alongside funding rates gives a genuinely useful combined signal: high open interest with strongly positive funding suggests a crowded, expensive long trade that’s vulnerable to a sharp correction as soon as sentiment turns, even without any fundamental news trigger. This is one of the more reliable, if imperfect, ways experienced traders try to anticipate periods of elevated volatility risk before they actually happen, rather than just reacting after the fact.

**Isolated Versus Cross Margin: A Distinction Worth Understanding**

Most exchanges offer a choice between isolated margin, where only the capital specifically allocated to a single position is at risk of liquidation, and cross margin, where your entire account balance backs every open position simultaneously, offering more resilience against a single position’s liquidation but genuinely risking your whole account balance if things go badly wrong across correlated positions at once.

Beginners are generally better served starting with isolated margin specifically because it caps the maximum possible loss to a known, defined amount per position, rather than exposing an entire account balance to a single bad trade. Cross margin has legitimate professional use cases for managing a genuinely diversified, correlated portfolio of positions, but it’s a meaningfully more complex tool that amplifies mistakes rather than forgiving them, which makes it a poor starting point for anyone still building a genuine feel for how leveraged positions actually behave under real market stress.

**What This Means for UK Traders**

Perpetual futures are legal and widely accessible to UK traders through most major exchanges, though be aware some UK-regulated platforms restrict leverage levels available to retail customers specifically, following FCA guidance on high-risk derivative products aimed at limiting retail exposure to genuinely extreme leverage ratios. If you’re going to trade these products, start with minimal leverage while you build a genuine feel for funding rate costs and liquidation mechanics, and never risk capital you can’t afford to lose entirely and quickly, given how fast leveraged positions can be wiped out during normal, unremarkable crypto volatility.
