Perpetual Futures Explained: How Leveraged Crypto Trading Actually Works
Perpetual futures now drive most crypto trading volume. Here’s how leverage, funding rates and liquidation actually work — and the UK rules around them.
Perpetual futures now account for the majority of all crypto trading volume worldwide — dwarfing spot markets on most major exchanges. UK traders keep encountering the term without a clear explanation of how it actually works, and that gap matters, because perpetuals carry risks that spot trading simply doesn’t. When I looked into this properly, the mechanics turned out to be more elegant than expected, but also easier to get badly wrong than most beginners realise.
What a Perpetual Future Actually Is
A perpetual future, or “perp,” is a derivatives contract that lets you speculate on an asset’s price without ever owning the underlying asset — and without an expiry date. Traditional futures contracts settle on a fixed date. Perpetuals just keep running, hence the name.
You’re not buying Bitcoin. You’re entering a contract that pays out based on Bitcoin’s price movement. This distinction matters enormously for UK tax purposes, exchange risk, and what actually happens if a platform goes under.
Perpetuals were invented by BitMEX in 2016, adapting an idea economist Robert Shiller proposed back in 1992 for markets with no natural expiry, like real estate. Crypto turned out to be the perfect testing ground.
How Leverage Works in Practice
The main draw of perpetuals is leverage — the ability to control a large position with a small amount of capital. Open a 10x leveraged long position with £1,000 and you’re effectively controlling £10,000 of exposure. If Bitcoin rises 5%, your position gains roughly 50% before fees. If it falls 5%, you lose roughly 50%, sometimes more once funding and fees are factored in.
Some exchanges offer leverage up to 100x or even 125x on major pairs. This is not a beginner setting. At 100x leverage, a 1% adverse price move can wipe out your entire position. Crypto assets routinely move more than 1% within a single hour, never mind a full trading day.
UK investors keep asking why leverage this extreme is even legal. The answer is jurisdictional — most high-leverage perpetual platforms operate offshore, outside FCA oversight, which is precisely why UK regulators have repeatedly warned consumers about them.
The Funding Rate Mechanism
Since perpetuals have no expiry date, exchanges need a way to keep the contract price tethered to the actual spot price. That’s the job of the funding rate.
Every eight hours, typically, one side of the trade pays the other. When more traders are long than short, longs pay shorts a small fee, discouraging excess bullish positioning and pulling the contract price back toward spot. When shorts dominate, the reverse happens.
Funding rates sound minor — often 0.01% per eight-hour period — but they compound. Hold a leveraged position for weeks during a strongly trending market, and funding payments can quietly eat a meaningful chunk of profit, or add to losses. Nine or ten annualised percentage points isn’t unusual during extreme sentiment periods.
Liquidation: Where Most Beginners Get Hurt
Liquidation happens when your position’s losses eat through your margin, and the exchange automatically closes it to prevent your balance going negative. This isn’t a maybe. On leveraged positions, it’s a mathematical certainty if the price moves far enough against you.
Exchanges calculate a liquidation price the moment you open a position. Get too close to it and some platforms issue a margin call; cross it and your position closes automatically, often with an additional liquidation fee on top of the loss itself.
During sharp volatility — a sudden Bitcoin flash crash, a major regulatory headline — cascading liquidations can accelerate a price move dramatically. One large leveraged position getting liquidated can trigger the next one, and the next, in a domino effect that’s wiped billions off crypto markets within minutes on several occasions since 2021.
Perpetuals vs Spot Trading: The Real Difference
Spot trading means buying the actual asset. You own it, it sits in your wallet or exchange account, and you can’t lose more than you put in. Perpetuals are a bet on price direction with borrowed exposure, and losses can exceed your initial margin in extreme scenarios if an exchange’s liquidation engine can’t close your position fast enough during a crash.
There’s also a practical difference in who actually controls the underlying asset. Spot Bitcoin sitting in your own wallet is genuinely yours. A perpetual futures position is a claim against an exchange’s ledger — if that exchange collapses, as several have, your position and any unrealised profit can vanish alongside it.
UK Regulatory Position on Perpetuals
The FCA banned the sale of crypto derivatives, including perpetual futures, to UK retail consumers in January 2021. This ban remains in effect. Professional and institutional investors can still access these products through appropriately regulated channels, but retail access through UK-licensed platforms is prohibited.
This hasn’t stopped UK traders from accessing offshore perpetual platforms directly — most major perp exchanges don’t rigorously enforce geo-blocking. But doing so means operating entirely outside FCA consumer protections, with no Financial Ombudsman recourse if something goes wrong.
Tax treatment adds another layer of complexity. HMRC generally treats gains from derivative trading as subject to Capital Gains Tax, similar to spot crypto, though the specific mechanics of funding payments and leveraged positions can complicate calculations considerably. Getting this wrong on a self-assessment return is a genuinely common mistake.
Reading Open Interest and Funding as Market Signals
Beyond trading them directly, perpetual futures data offers useful signals even for spot-only investors. Rising open interest alongside rising price often signals genuine new demand. Rising open interest with flat or falling price can signal building short pressure.
Extremely positive funding rates — meaning longs are paying heavily to stay in position — often precede sharp corrections, because it signals an overcrowded, overleveraged long side of the market that’s vulnerable to a cascade of liquidations. Several analysts track this metric specifically as a contrarian indicator ahead of major pullbacks.
Perpetuals vs Traditional Dated Futures
Traditional futures contracts, the kind traded on regulated exchanges like the CME, have a fixed expiry date. When that date arrives, the contract settles, either in cash or physical delivery of the underlying asset. Traders must actively roll their position into a new contract to maintain exposure, which introduces friction and rollover costs.
Perpetuals remove that friction entirely. There’s no settlement date, no rolling, no expiry-driven price convergence event to manage around. That convenience is precisely why they became dominant in crypto trading so quickly after BitMEX introduced them — retail traders found dated futures fiddly, and perpetuals solved that cleanly.
The trade-off is the funding rate mechanism replacing the natural price convergence that an expiry date would otherwise provide. It’s an elegant solution, but it does mean perpetual traders are exposed to an ongoing cost or income stream that dated futures traders simply don’t have to think about.
Risk Management Techniques Experienced Traders Actually Use
Professional traders rarely use maximum available leverage, even when a platform offers 100x. Position sizing based on account risk — commonly limiting any single trade to 1-2% of total capital at risk — is standard practice, not a beginner’s overcaution.
Stop-loss orders, set at the time a position opens rather than added later, prevent the emotional decision-making that catches out most new leveraged traders during a fast-moving market. Setting a stop after a position has already moved against you tends to produce worse decisions than setting one calmly beforehand.
Some traders also deliberately avoid holding leveraged positions through major scheduled events — Federal Reserve announcements, large token unlocks, regulatory decision dates — specifically because volatility spikes around these events increase liquidation risk sharply, regardless of how correct the underlying thesis might be.
Which Exchanges Offer Perpetuals
Binance, Bybit, OKX and dYdX are among the largest perpetual futures platforms by volume globally. dYdX operates as a decentralised exchange, meaning trades settle on-chain rather than through a centralised order book — a structural difference that removes a single point of custodial failure, though it introduces its own complexities around gas fees and smart contract risk.
UK-based traders should note that none of these platforms hold full FCA authorisation for derivatives trading with UK retail clients, which is precisely why the 2021 ban exists in the first place. Anyone accessing them does so knowingly outside the UK’s consumer protection framework, with no compensation scheme to fall back on if the platform fails or freezes withdrawals.
What This Means for You
Perpetual futures aren’t inherently a scam or a trap — they’re a legitimate, widely used financial instrument that professional traders use for hedging and speculation daily. But the leverage and liquidation mechanics make them fundamentally different from simply buying Bitcoin or Ethereum, and the risks scale fast with position size.
For most UK retail investors, spot holdings remain the more appropriate starting point. If you do explore perpetuals, understand that FCA protections don’t apply on offshore platforms, keep leverage low, and never risk capital you can’t afford to lose entirely within minutes.
